Gap Insurance: When Your Car Loan Outlives Your Car’s Value

Gap Insurance: When Your Car Loan Outlives Your Car’s Value

Most drivers know the basics of car insurance: you pay a premium, and if you crash, the insurer covers the damage. But standard policies only pay what your car is worth at the time of the accident, not what you still owe on your loan or lease. That difference is where Guaranteed Asset Protection, better known as Gap insurance, comes in.

If your car is totaled or stolen, Gap insurance covers the shortfall between your insurance payout and the remaining balance on your financing.

Let’s say you buy a new Audi A3 for $45,290 with just $1,000 down. After a year, it’s worth about $2,800 less. If it’s written off, your standard comprehensive policy pays the current value, leaving you on the hook for that $2,800, plus whatever you still owe. Gap insurance, which typically costs between $300 and $700, fills that hole.

It’s especially useful if you made a small down payment, have a long loan term, or drive a car that depreciates quickly. Some lenders even require it as part of the financing deal.

But Gap isn’t always a must-buy. If you own your car outright, there’s no loan to protect, so skip it. The same goes if you’ve already paid off a big chunk of the vehicle’s value, or if your car holds its worth well, like a Toyota or a Subaru. In those cases, the “gap” might be smaller than the cost of the policy.

Before you decide, check your car’s actual cash value, your loan balance, your down payment, and your mileage. If the math doesn’t add up, consider alternatives like loan or lease payoff coverage, which covers 25% of the gap, or new car replacement insurance if you’d want a brand-new vehicle after a total loss.
